As of mid-2026, the ten largest holdings in a typical S&P 500 ETF account for roughly 35 to 38 percent of the total portfolio weight. That means you own 500 companies on paper, but a quarter of your money is concentrated in five of them. The remaining 490 companies collectively control the other three-quarters, but many of those smaller positions are so thin that they barely register. A company at the bottom of the index might represent 0.01 percent of your holdings.

The specific mistake most investors make is not that they buy S&P 500 ETFs. The mistake is that they believe the headline — 500 companies — and stop thinking about what that actually means for their risk exposure.

When an investor holds $50,000 in VOO and assumes they are broadly diversified across the American economy, the math tells a different story. Roughly $12,500 of that $50,000 is sitting in five technology-adjacent companies. Those five companies share meaningful correlations: they compete for the same AI infrastructure spending, depend on similar advertising markets, face the same regulatory scrutiny, and react to the same interest rate environment. When sentiment turns on Big Tech — whether because of valuation anxiety, AI spending skepticism, or a regulatory headline — all five move in a similar direction at the same time. A portfolio weighted this way does not behave like 500 independent bets. It behaves like a substantial bet on a specific segment of the technology sector, with 490 smaller positions attached.

The behavioral cost of this structure is that investors experience the volatility of concentrated mega-cap exposure while holding onto the psychological comfort of index diversification. That gap between felt safety and actual exposure is where errors happen. An investor who believes they are broadly diversified is less likely to examine whether their S&P 500 ETF has quietly become a high-concentration tech bet. Five hundred is a large number. It sounds comprehensive. The financial media has spent decades reinforcing the message that index funds give you the whole market, and that the whole market is inherently diversified. That framing is not wrong in absolute terms — you do own a slice of 500 companies — but it conflates breadth of holdings with balance of exposure, and those are not the same thing.

Consider a concrete example. Suppose an investor holds $100,000 in an S&P 500 ETF. Based on recent index weights, approximately $8,000 of that is in a single company — say, the largest name in the index. Another $6,500 is in the second-largest. Together, those two positions represent $14,500 of a $100,000 portfolio. The investor almost certainly did not intend to allocate 14.5 percent of their money to two companies. They intended to buy the broad market. But that is the mechanical result of cap weighting when the largest companies are extremely large.

The illusion is reinforced every time the index rises because of mega-cap strength. When Nvidia reports blowout earnings and the S&P 500 jumps, the investor feels vindicated. Their diversified index fund is working. What they may not notice is that the other 490 companies barely contributed to that day's return. The diversification was cosmetic on that particular day. The concentrated positions were doing the work.

This is not a reason to avoid index funds. Long-run, the compounding of broad equity exposure has been one of the most reliable wealth-building tools available to individual investors. But understanding what you actually own inside that vehicle changes how you interpret its behavior, how you assess your real risk exposure, and how you think about adding or subtracting from the position.

Why This Matters Right Now

Concentration risk in the S&P 500 is not a new phenomenon, but the current environment has made it more visible and more consequential than it has been in prior decades. The combined market capitalization of the largest technology names represents a historically unusual share of the index. That comparison is not a prediction. The current mega-cap companies are significantly more profitable than the late-1990s technology leaders were. But the structural point holds: when a small number of companies dominate an index to an unusual degree, the index stops behaving like a diversified proxy for the broad economy and starts behaving more like a concentrated sector bet that happens to have a lot of smaller positions attached to it.

The AI spending cycle intensifies this dynamic. The companies absorbing the most capital investment in AI infrastructure are precisely the companies with the largest index weights. If AI spending stories drive those valuations higher, concentration increases further. If valuation anxiety about AI returns pushes them lower, the concentrated positions fall harder and faster than the rest of the index can offset. The 490 smaller companies do not have enough combined weight to cushion a simultaneous drawdown in the top five or ten names.

Investors who understand this are in a better position to make deliberate decisions. Investors who believe the number 500 means they are insulated from concentrated risk may be surprised when their broadly diversified index fund behaves like a focused technology portfolio during a tech-specific correction.

What a Systematic Approach Changes

The core discipline that matters here is not which ETF you choose. It is whether you understand the role each holding is playing in your actual portfolio and whether your allocation reflects an intentional decision or an unexamined default.

Understanding S&P 500 concentration risk does not tell you what to do about it, and several honest counterarguments deserve space here.

First, the mega-cap dominance of the S&P 500 has persisted and, in many periods, rewarded investors who stayed fully invested. Reducing exposure to the largest companies because they are large has historically been a losing strategy. The cap-weighting mechanism has a logic to it: it overweights the companies the market has collectively judged to be most valuable, and markets have not always been wrong about that judgment.

Second, equal-weight indexes and other concentration-mitigation strategies carry their own costs: higher turnover, different factor exposures, potential underperformance during mega-cap bull markets, and sometimes higher expense ratios. Solving one problem often introduces a different trade-off.

Third, for investors with very long time horizons who do not need to draw on their portfolios, concentration risk in a given year may not be a practical concern. The question of whether five names represent too much risk is meaningfully different for a 35-year-old who will not touch the money for decades versus a 60-year-old with a shorter horizon and less tolerance for sudden drawdowns.

What this article is arguing is not that S&P 500 ETFs are dangerous or that you should restructure your portfolio based on current concentration levels. It is that you should know what you actually own. The number of holdings in an index is not the same as the distribution of your exposure across those holdings. Every investor who holds an S&P 500 ETF should be able to answer, roughly, how much of their portfolio is effectively in mega-cap technology. If the honest answer is more than you realized or more than you intended, that is useful information — whether or not you choose to act on it.

The Question Worth Asking

You are not wrong to own an S&P 500 ETF. Broad equity index exposure, held consistently over time, remains one of the most well-documented ways to build long-term wealth as an individual investor. The argument here is narrower than a condemnation of index funds.

The argument is this: diversification is a property of how risk is distributed, not a property of how many lines appear on a holdings list. An investor who holds 500 companies but has 35 percent of their money in the ten largest has made a concentrated bet, even if they did not intend to. The intent was broad diversification. The mechanism produced something different.

Knowing that changes how you read your portfolio statement, how you interpret a day when the index falls two percent, and how you think about adding new positions. It also changes how you think about what you actually need from an investment system — not prediction, not outperformance, but clarity about what each holding is doing and whether it is doing it within a size you consciously chose.
